Thirty-Five Cents on the Systems DollarWide moat
Applied Materials (AMAT) — moat facet
Applied keeps about 35 cents of every dollar of machines it sells, and the share has risen three years running.
The clearest evidence that Applied's machines are hard to replace is what it keeps from selling them. Semiconductor Systems earned operating income of $7,379 million on revenue of $20,798 million in fiscal 20251, a margin of 35.5%2. The two years before were 35.1% and 34.9%3. A company selling commodity machinery into a market of a handful of enormous buyers would not hold a number like that for three years running.
The gross margin tells the same story one line higher. The segment's gross margin was 54.2% in fiscal 2025, against 52.9% in 2024 and 52.0% in 20234. Each year the customers paid a little more for each dollar of cost Applied put into a tool, while the segment spent $3,042 million of the company's $3,570 million research budget5.
What these machines do is the reason. The segment's equipment covers etch, rapid thermal processing, deposition, chemical mechanical planarization, metrology and inspection, wafer packaging and ion implantation6. A chipmaker adding a new process step rarely buys one tool; it buys a qualified sequence, and once a sequence is qualified on a production line, changing any part of it means requalifying the whole.
The latest quarter was better still. On the new segment basis, which moved the 200mm equipment business into Semiconductor Systems, the segment earned $2,657 million on $7,040 million in the quarter to July 20267, a margin of 37.7%8.
The recast quarters show the same margin rising within fiscal 2026. The segment earned $1,427 million on $5,141 million in the first quarter, a margin of 27.8% after the $253 million settlement charge booked there910, then $2,092 million on $5,965 million in the second11 and $2,657 million on $7,040 million in the third12. Without the settlement, the first quarter would have been close to the others.
The profit is also concentrated in time. The segment earned $6,176 million in the first nine months of fiscal 2026, against $5,479 million a year earlier on the same basis13, and more than two-fifths of that came in the third quarter14. Margins are highest when factories are running full, which is when customers are least likely to push on price.
This is a narrow edge in any one step and a wide one across all of them. The margin is the thing to follow: a slide below 30% in a year when revenue is still growing would say customers have found cheaper qualified alternatives, not that the cycle turned.
Segment margin 34.9% (FY2023) to 35.5% (FY2025) and 37.7% in Q3 FY2026.
Pricing power on the machines; a fall below 30% while revenue grows would mean cheaper qualified rivals.
