Hardware is only about a tenth of Palo Alto's revenue, but it anchors the software sold on top and carries the cost pressure from memory and tariffs.

Palo Alto still makes physical firewalls, and they have become a small part of the company. Management said "hardware represents about 10% of total company revenue"1, which on fiscal 2026 revenue of $11,480 million is about $1.15 billion, roughly half of product revenue2.

Write-downs fell back almost to nothing.

The hardware is built by others. Palo Alto relies on an electronics manufacturing services provider to assemble its appliances and on some sole-source components3. It also faces tariffs: its 10-K says import tariffs have affected some components, "increasing our costs and potentially requiring us to further raise prices on our hardware products"4.

Costs are rising now. On the fourth-quarter call management said it expected "rising commodity costs to persist in our hardware business particularly as it relates to memory and storage"5. Product gross margin fell from about 77.1% in fiscal 2025 to about 75.1% in fiscal 20266.

Inventory discipline has improved. Inventory write-downs were $25 million in fiscal 2024, $71 million in fiscal 2025 and $4 million in fiscal 20267.

The company is investing in its physical base in other ways too. In April 2026 it extended the leases on its Santa Clara headquarters by 12 years, to 31 July 20408, and in fiscal 2026 it bought land for $91 million9. Capital expenditure rose to $440 million from $247 million10, still under 4% of revenue11.

Hardware matters to the moat more than its revenue share suggests. A physical firewall in a data centre is the hardest part of a Palo Alto deployment to remove, and it anchors the subscriptions that run on it. The write-down line, $4 million in fiscal 202612, is a quiet test of whether the company is building the right boxes; a return to the $71 million of fiscal 2025 would mean demand for appliances is weaker than planned.
