Palo Alto Networks (PANW) — threat to the moat
Palo Alto's GAAP operating margin halved to 6.1% while its preferred measure rose to 29.2%.
Palo Alto reports two very different measures of profitability. Its GAAP operating income in fiscal 2026 was $695 million, about 6.1% of revenue; its non-GAAP operating income was $3,356 million, about 29.2%12.
The difference is $2,661 million3. It consists mainly of share-based compensation and related costs, amortization of acquired intangibles of $638 million, and acquisition costs of $295 million4. Some of those are genuine costs of doing business; stock pay in particular is a cost shareholders bear through dilution.
The gap has widened. In fiscal 2025 GAAP operating margin was 13.5% and non-GAAP about 28.8%5; the GAAP margin halved in a year while the non-GAAP margin rose.
The company's expense lines show where the GAAP margin went. General and administrative costs doubled to $899 million from $442.7 million67, reflecting acquisition costs. Sales and marketing was $3,931 million, about 34.2% of revenue, and research and development $2,552 million, about 22.2%89.
The market values the company on the non-GAAP figure. What would settle it is the GAAP margin: if it does not recover toward the fiscal 2025 level of 13.5% once acquisition costs fade, the non-GAAP margin is describing a business shareholders do not own.
