Bank of America (BAC) — threat to the moat

One year of investing the pandemic deposit flood at very low rates set Bank of America's earnings path for the next five.

The securities problem was not bad luck; it was the result of a single year's investing. Held-to-maturity securities rose by about $236 billion in 20211, from $438,279 million to $674,591 million23, while average noninterest-bearing deposits reached $744,035 million4. The money arrived quickly and was put to work at the rates then available.

A quarter of a trillion dollars in one year.

Those rates were very low. The cost of total deposits in 2021 was about 0.03%5, so any positive yield looked like a profit. The risk was that rates would rise before the securities matured, and they did.

The result was an unrealised loss of $108,596 million by the end of 20226, and three years in which net interest income did not grow.

The fair value of the book was already below cost at the end of 2021, by $8,701 million78, after being $9,901 million above it a year earlier9. The warning was visible before rates rose sharply, but the securities had been classified as held to maturity, which removed the choice of selling them.

The lesson for the moat is that deposits are only as valuable as what is done with them. The next surge of deposits, whenever it comes, is the test: a bank that has learned from 2021 will keep more of it short.
