⚠ Custom Silicon Could Out-Integrate the Merchant ModelModerate threat

Arista Networks (ANET) — threat to the moat

Nvidia and the titans design their own networking chips — integration the merchant model can't match.

A structural risk to the merchant-silicon model is that competitors and customers who design their own networking silicon could, in some domains, out-integrate Arista's buy-the-best-chips approach — winning on the tight coupling of custom hardware and software that a merchant-silicon vendor cannot match. Nvidia is the clearest example: it designs its own networking silicon (in InfiniBand and its Spectrum-X Ethernet)1 and co-optimizes it with its GPUs, so in AI clusters it can offer a vertically-integrated GPU-plus-networking stack tuned end-to-end in ways an independent vendor buying standard Broadcom chips cannot replicate. The hyperscalers, too, increasingly design custom silicon for their own infrastructure. Where tight hardware-software co-design matters most, custom silicon can beat merchant silicon on performance, power, or integration.

Arista spends about 1.5% of revenue on capital equipment; custom silicon would need far more.

This is a genuine long-term threat to the model that has served Arista so well, and it is sharpest exactly where the growth is — AI networking, where Nvidia's integrated stack is the competition. The merchant-silicon approach's virtues (capital efficiency, speed, focus on software) come with the limit that Arista cannot co-design the chip with its software the way a vertically-integrated rival can, so a competitor willing to invest billions in custom silicon could, in specific high-value niches, offer a more tightly-optimized solution. The counterweight is powerful: merchant silicon from Broadcom is superb, improves relentlessly, and serves the vast majority of networking needs excellently; designing custom networking silicon is enormously expensive and only justified in narrow, high-volume cases; and Arista's software and system design extract more from merchant silicon than most, so the model remains highly competitive. Merchant silicon has out-competed custom approaches across most of networking for good economic reasons. But an investor should recognize that custom silicon — Nvidia's above all — is a real architectural threat in the AI-networking domain that matters most, where vertical integration can beat the merchant model in specific ways, so Arista's clever, capital-efficient approach faces a well-funded, vertically-integrated challenge precisely where the stakes are highest.
